You can use FRAPS to capture the in-game video.
But you have to make sure you have a VAST amount of space on your hard drive to capture to.
FRAPS captures the video in RAW format, you then use a video editing program (Win Movie Maker, Sony Vegas etc....) to edit, convert and save to avi format.
Then delete the RAW footage to free up space for your next venture
Example of RAW format
Fraps saves in block sizes of 4gb
I made a test video a few weeks back on "How to create a character in Lotro"
From Create New to Finishing opening intro took 15mins
That used 150gb of disk space in FRAPS
After using Movie Maker to convert. It was 525mb

The Steam community client allows you to make in game videos. I'm not sure what the limitations are but I know it is saved in .avi ... You can check it out here.

Basic programs you need are LOTRO, fraps & sony vegas (10 or 9). These will get you a good video with hardly any effort (check my channel for examples). http://www.youtube.com/user/CuruuKR/featured
If you want to add in some real editing you're going to need Adobe After Effects, 3D Max, Cinema 4D, etc. which will allow you to do something along these lines;
Making something like that will take a few weeks if you start from scratch with 0 experience. There's even more programs to take it up another step but at that point you're almost creating a new 'game'.
I've used Fraps and the file size can be a real problem when taking long clips. Anyone have any other suggestions for video capture? What about Bandicam?

Well I've had the best experience with Bandicam so far. Significantly reduced filesize, easy to configure, using A LOT less ressources while recording (and when I mean a lot, I mean it. I'm not running on a progamer rig. 2Gb RAM, C2D E6750, GTX275 - My computer is 5 years old). Honestly, I wouldn't trade it for something else anymore!
